Part 1: Multi-State Payroll Without Losing Your Mind
Let's say you've got an employee who starts their week in Illinois, hops over to Indiana midweek, and wraps up a project in Missouri by Friday. Sounds like a travel blog, right? Nope—it's your payroll department's reality.
While there is hope that things will get easier in the future if the Mobile Workforce Income Tax Simplification Act of 2025 is passed, for now managing multi-state payroll is one of the most common (and most painful) challenges for HR and finance teams. Rest assured, we've got you covered – we'll walk you through a manual process you can rely on today, and then suggest a more effective long-term solution if you don't want to keep doing it manually.
Why Multi-State Payroll Is So Complicated
Each U.S. state has its own tax rules, filing requirements, and local jurisdictions. Some states have reciprocal agreements, others don’t. Some cities even have their own income taxes. And if your employee works in more than one state during a single pay period? You’ve got to split the paycheck accordingly.
How to Handle Multi-State Payroll
If you’re not using an automated system, here’s what your process might look like:
- Track Work Locations Daily
You’ll need to know exactly where each employee worked each day. This means collecting detailed time records—ideally with location data.
Tip: Use a time-tracking tool or spreadsheet that includes job site or state fields.
- Research State and Local Tax Rules
Each state has its own withholding rates, unemployment insurance rules, and local taxes. You’ll need to:
- Determine if the employee is subject to withholding in each state
- Check for reciprocal agreements
- Apply the correct rates for each jurisdiction
Tip: Bookmark each state’s Department of Revenue website. You’ll be visiting often.
- Split the Paycheck
If an employee worked in multiple states during one pay period, you’ll need to:
- Allocate hours and earnings by state
- Calculate withholdings separately
- Combine the results into a single paycheck
Tip: Use formulas in Excel to calculate state-specific taxes based on hours worked.
- File and Remit Taxes to Each State
You’ll need to file payroll tax returns and remit payments to each state where the employee worked. This includes:
- State income tax
- State unemployment insurance
- Local taxes (if applicable)
Tip: Keep a calendar of filing deadlines—each state is different.
Common Pitfalls
- Over- or under-withholding: Misapplying tax rates can lead to penalties or unhappy employees.
- Late filings: Missing a deadline in one state can trigger fines.
- Incorrect reporting: If you don’t allocate wages correctly, your quarterly filings could be inaccurate.
